I'm using VM on windows 7 to execute Tests. I'm connecting to VM from my local machine that's running on windows 10. Tests on VM runs perfect when i'm active on my local machine , stepping away/locked my local machine resulting error in running tests on VM. Error: the operation cannot be performed because the desktop is invisible. Do i need to modify any registry on my local machine?

Will the first option will work say if i lock my local machine with tests running on VM in background.

It depends upon how your RDP connection is made. Basically, there has to be an active user session with UI for TestComplete to do it's thing.
Since you're using VM to run your tests, It is good to have CI tools in place. I recommend to use Jenkins so that you don't need to worry about User active session/Locked screens.

Maybe in your system power options, you may choose not to lock. But it depends on your machine.
Another way(hack) is to run some sort of VBS file which has [pressing print screen
